A lot of people hold their rehearsal banquet the night previous to the wedding, but, as long as the dinner is previous to the big day, you can hold yours whenever you'd like!

Casual is favored, like a backyard BBQ, local buffet with a separate area, etc., but if you would like to proceed going all-out with a hotel ballroom, or a rented area, one definitely should!
- Who? -

The continuing wedding guests should certainly be summoned to your rehearsal banquet, however, one should decide to leave-out certain wedding guests if one is going for more of a small dinner: parents, siblings, wedding party & their spouses, parents of flower girls/ring bearers (if the flower girls/ring bearers themselves are requested), grandparents, the officiant + their partner, out of town guests.
